Financial choices: Tip the risk scale until it feels comfortable
When considering finan
cial choices, investors must
find their own balance on the
scale of risk and potential
reward. To add more weight to
the potential reward side of
this scale, they normally must
prepare for the burden of
increased risk on the other side.
The risk part of this balancing
act can quickly become too
cumbersome for many
investors. But many people
don’t know how to evaluate risk
levels before they take on this
load.
Risk means that investors
may lose some or all of their
investment, or that the invest
ment may not gain in value at
the desired rate. In pursuing
financial objectives, investors
can choose from a wide range
of investment alternatives that
vary greatly in their degree and
type of risk and potential return.
Here are some risks that
may play a role in making pru
dent investment decisions.
• Market risk. An investment
may lose some or all of its value
when traded on financial mar
kets. The result: when you sell
an investment, you could
receive less than you paid for it.
• Credit risk. The issuer of
an investment (a corporation
that issues a bond, for example)
may not live up to its financial
obligations. The result: A
default by the issuing corpora
tion could make you lose your
invested capital and/or expected
interest payments.
• Inflation risk. The value of
an asset may not grow enough
to keep up with inflation. The
result: Reduced purchasing
power.
• Reinvestment risk. Interest
